I use the insulating wool material. You can get a number of products from your pottery supplier to coat the high temperature wool to stop it getting eaten away. I assume the same products would protect the clay. I just dont know what whould happen when it gets up to welding heat. It may become loose/soft and fall of the top of the forge. It may also crack when it cools.

If you try it let us know the answer either way. I was thinking the same thing before I found the wool supplier.
 
No. You will not get away with that for long. Use 'refactory castable'. Pour it as thick as practicable - four inches all around at minimum. Refactory is high temp. stuff ( 2000 to +3000 degree) that you can mix like concrete. It is heavy so buying by mail is not the way to go if you can find it locally. Look for people that service industrial furnaces. Check the phone directory for 'refactory'. It will not be prohibitive in cost but not cheep either. I think I paid something like 45 bucks for a bag of it (50 or 70 lbs.).
