Look at the icons above your composing box, from the right:

Wrap

tags
Insert Video
Insert Image

Click on Insert Image and follow instructions to select your file (picture).

Just to add, if you click the paperclip icon (under Go Advanced on replies) you get a bit more robust upload dialog.
