Non paying members, need to use an image hosting site, like imgur or flickr.

Registered members can post pictures by using a picture hosting site, then inserting a link to it in your post.
A lot of paid members also use that method.

Once you have uploaded a picture to the hosting site, copy the web address of the picture. Note: picture web addresses must end in .jpg or .gif

Then go to your post and click the image tool on the toolbar next to the smiley tool. Click the link icon in the popup. (Looks like a chain.) Paste the picture address into the window. Then click the INSERT button.

The result of that process looks like this

Photos are allowed from a site not specifically designated as an "image hosting site". The photos just need to be on the Web.

Many photo types (designated by the file extension in the address/link) are allowed.
I don't have a list of all types that may exist, but here is a list, for example, of types supported in Paint.NET:

Most, if not all of these, will work here.
