Should I file a PayPal claim?

As already noted that is very low for a custom. Good news-worst case that is all you will be out. A relatively cheap lesson
If you decide to file I would keep it simple as possible. You ordered an item(pocket knife if you describe it) and it arrived not as promised. You asked for a refund and it was refused.I would not get into flippers and detents. They likely will have no idea what you are talking about.
 
In my decade plus of using PayPal they have always sided with me when I provide proof through screenshots, and detailed explanation of events (I've filed less than a handful of claims in that time, but all have been expediently resolved in my favor). As long as you are sure that the knife you purchased is legal to own in your region, then there is no reason they should all of a sudden decide to cause problems for you if you file a claim. But make sure that in your claim you have quotes of the relevant knife laws in your area, links to the government site where you found them, and screenshots of the conversations you have had with the maker, including his false or misleading statements, and your evidence that they were false or misleading. In addition, you should show proof that you ran into a wall when you tried to amicably sort it out with the seller first, as the PayPal process requires you to at least try to resolve with the seller before filing any claim against them.
 
He told me he could make a working flipper, but it appears that he can’t. I’m not even sure he made it. It looks like a Paki/Indian special to me.

Probably not as easy as he thought, took Hinderer like 4-5 different generations to get his flippers to flip. At least your guy didn't say it was only designed to start the blade opening instead of actually flipping it open.
 
Why is it lopsided, and is that brass? If so no wonder it is heavy as hell, but it might make a decent boat-anchor.
